Just mount the first CD (GTAIII.mds) and install it, then mount the second CD (GTA3_audio) and play.
EDIT: And before you play it or install mods, make sure you download the 1.1 patch, as that may fix the audio hiccups mentioned above. For me, the voice audio is just really quiet.
